Home Loan Prepayment vs Investment: The ₹30 Lakh Decision Most Homeowners Get Wrong
Should you prepay your home loan or invest the surplus? The math isn't as obvious as you think. Interest rates, tax benefits, opportunity cost — we break it all down with real numbers.
The Classic Dilemma
You have ₹5 lakhs sitting in your savings account. Your home loan outstanding is ₹30 lakhs at 9.5% interest. You could prepay, or you could invest in equity mutual funds (historical 12-14% returns). What do you do?
Most people follow gut instinct. But this is a decision worth doing the math on properly.
The True Cost of Your Home Loan
Your home loan interest rate is not 9.5%. It's effectively lower because of tax deductions:
- •Section 24(b): Interest on home loan — deduction up to ₹2 lakhs/year
- •Section 80C: Principal repayment — included in ₹1.5 lakh limit
- •Tax saving = ₹2,00,000 × 30% = ₹60,000/year
- •On a ₹30L loan at 9.5%, first-year interest ≈ ₹2.7 lakhs
- •Effective interest cost after deduction = (₹2.7L − ₹0.6L) / ₹30L = 7.0% effective rate
The math says invest — but there's more to it.
Arguments FOR Prepayment
1. Psychological peace
Debt-free living has real value that numbers don't capture. Many people sleep better knowing they don't owe a bank.
2. Risk-adjusted returns
Equity returns of 12-14% are not guaranteed. Your home loan is a guaranteed 9.5% cost. Prepayment is a risk-free 9.5% return.
3. Reduce tenure, not EMI
The smartest prepayment strategy is to reduce loan tenure (not EMI). Even ₹1 lakh/year in prepayment on a 20-year loan at 9.5% reduces tenure by ~4 years and saves ₹8-10 lakhs in interest.
4. Job security concerns
If you foresee income uncertainty, reducing your EMI burden is prudent financial management.
Arguments AGAINST Prepayment
1. Opportunity cost is real
₹5 lakhs invested at 12% for 15 years = ₹27.4 lakhs
₹5 lakhs prepaid saves ~₹8-10 lakhs in interest over same period
The investment wins by a wide margin over a long horizon.
2. Home loan is India's cheapest debt
At effective 7% (post-tax), this is the cheapest money you'll ever borrow. When real estate inflation runs 6-8%, your net borrowing cost is near zero.
3. Liquidity
Prepaid principal is locked in brick and mortar. Invested money remains liquid for emergencies.
The Optimal Strategy: A Hybrid Approach
| Situation | Recommendation |
|---|---|
| Interest rate > 9.5% | Prepay aggressively — guaranteed returns beat most debt funds |
| Rate 8-9.5%, 30% bracket | 60% invest / 40% prepay |
| Rate 8-9.5%, lower bracket | 70% invest / 30% prepay |
| Rate < 8%, long-term horizon | Invest fully, maintain just EMI |
| Retirement within 5 years | Prepay fully — eliminate EMI liability |
- •Most banks allow one free partial prepayment per year on floating rate loans
- •RBI rules prohibit prepayment charges on floating rate home loans
- •Fixed rate loans may have 2-4% foreclosure charges
- •Minimum prepayment amount varies by bank (usually ₹10,000–₹25,000)
The 5% Rule
A simple rule: If your post-tax investment return exceeds loan rate by more than 5%, invest. If the spread is less than 5%, prepay. At current rates:
- •Home loan: 9.5% (effective 7% post-tax)
- •Equity return: 12% (LTCG effective ~11%)
- •Spread: 4% — borderline. Prepay at least partially.
